# Real Estate Sale Allocation Land Building Personal Property Tax: How Price Allocation Determines Depreciation Recapture

by [**Paulo Aguilar, CFA, CAIA**](https://blog.wealthstonegroup.com/insights/author/paulo-aguilar) on Oct 28, 2026

When an investment property is sold, owners naturally focus on two numbers: what they originally paid and what they are selling it for. But those numbers alone may not tell you how the gain will ultimately be taxed.

For tax purposes, a property may include several different categories of assets. Land, the building itself, and certain shorter-lived components or personal property can have different depreciation histories and different tax treatment when the property is sold.

As a result, two investors selling properties for the same price and realizing the same overall gain could potentially face different [tax consequences](https://www.wealthstonegroup.com/services/tax-mitigation) depending on how their original basis was allocated, how much depreciation they claimed, and what assets are actually being sold.

> The tax calculation on a real estate sale does not begin and end with the purchase price and sale price. You also need to understand what you own, how it was depreciated, and what portion of the gain is attributable to each component.

## Why the Property's Depreciation History Matters

Consider a commercial property that includes land, a building, and shorter-lived assets identified through a cost segregation study.

Land is generally not depreciable. If its value appreciates during the ownership period, there is no depreciation associated with the land itself to account for when it is sold.

The building is different. Commercial buildings are generally depreciated over 39 years, while residential rental buildings are generally depreciated over 27.5 years. When depreciated real property is sold at a gain, the portion attributable to prior depreciation can generally create unrecaptured Section 1250 gain, which is subject to a maximum 25% federal tax rate.

Then there may be shorter-lived assets. A cost segregation study can identify certain components that are depreciated more rapidly, and some may have qualified for bonus depreciation. Depending on their classification and the transaction, gain attributable to Section 1245 property can be subject to depreciation recapture as ordinary income.

This is why the property's depreciation schedule becomes important when preparing for a sale. The investor is not simply calculating one capital gain at one tax rate.

## Cost SegregationCan Make the Sale Calculation More Important

Cost segregation is often discussed in the context of the tax deductions it can create during the ownership period. But those accelerated deductions can also affect what happens when the property is eventually sold.

Suppose an investor purchased a commercial property and later completed a cost segregation study. Rather than treating nearly the entire depreciable basis as a 39-year building, the study identified certain components eligible for shorter depreciation periods.

That may have produced meaningful deductions during the ownership period, particularly if some of those assets qualified for bonus depreciation.

At sale, however, the investor's CPA needs to understand what happened to those assets. The depreciation previously claimed, the adjusted basis of the different components, and the value attributable to them in the sale can affect the character of the gain.

In other words, accelerating depreciation can improve cash flow during ownership, but it also changes the tax history that follows the property into an eventual sale.

> Cost segregation should not be viewed only through the deduction it creates in year one. The depreciation taken today becomes part of the tax history that needs to be accounted for when the property is eventually sold.

## How Isthe Sale Price Allocated?

When multiple assets are sold together, the sale proceeds may need to be allocated among those assets to determine the gain associated with each one.

That allocation is not simply whatever produces the lowest tax bill.

The values assigned to land, depreciable real property, and personal property should be supportable based on the facts and circumstances and the relative fair market values of the assets. The IRS generally requires the amount realized to be allocated among different types of property when depreciable and nondepreciable assets are disposed of in the same transaction.

In some transactions, the buyer and seller may agree to an allocation as part of the purchase agreement. That can matter because buyers and sellers may have different tax objectives. But an agreed allocation still needs to reflect a defensible economic allocation rather than simply shifting value into whichever category receives more favorable tax treatment.

This is where good records become particularly valuable. The original purchase allocation, depreciation schedules, subsequent capital improvements, cost segregation studies, and any separately identified personal property can all help the investor's CPA determine the appropriate tax treatment.

## What Could This Mean for the Tax Bill?

Consider a property purchased years ago for $2 million and later sold for $4 million.

It would be easy to look at those numbers and conclude that the investor simply has a $2 million long-term capital gain. In reality, the calculation may be considerably more nuanced.

Part of the property's basis may have been allocated to nondepreciable land. The building may have accumulated years of depreciation. Certain components may have been depreciated more rapidly following a cost segregation study. Capital improvements may also have been made during the ownership period.

Each of those items affects adjusted basis and potentially the character of the gain recognized when the property is sold.

The important point is not to estimate the tax bill by applying a single capital-gains rate to the difference between the original purchase price and the sale price. The property's complete tax history needs to be reconstructed first.

That becomes particularly important when the owner is deciding whether to pay the tax or pursue another 1031 exchange.

## How Does a 1031 Exchange Change the Analysis?

A properly structured 1031 exchange can defer gain when qualifying real property is exchanged for other qualifying real property. But the presence of shorter-lived or personal-property components can make the analysis more complicated.

Current Section 1031 rules generally apply to real property, not personal or intangible property. Therefore, an investor who previously completed a cost segregation study should not simply assume that every component of the property receives identical 1031 treatment.

There are also specific depreciation-recapture rules that can apply in a like-kind exchange depending on the types of property relinquished and received. IRS guidance specifically addresses circumstances in which Section 1245 or Section 1250 amounts may be recognized or carried into the replacement property.

For the investor, the practical takeaway is simpler: if a property has substantial accumulated depreciation or has undergone a cost segregation study, the tax consequences should be modeled before assuming that a 1031 exchange automatically defers every component in exactly the same manner.

## How to Choosethe Right Approach for Your Situation

Before selling an investment property, an owner should have their CPA review the property's adjusted basis and depreciation history rather than waiting until after the transaction closes.

That review should include the original allocation between land and building, depreciation already claimed, capital improvements, any cost segregation study, and personal property included in the transaction.

From there, the owner can get a much clearer estimate of the potential tax liability and compare a taxable sale with alternatives such as a 1031 exchange.

The purpose is not to manipulate the allocation to produce the lowest possible tax bill. It is to understand the property's actual tax history early enough to make an informed decision about the sale.

## Conclusion

Selling a $4 million investment property does not create one $4 million taxable event.

Land, the building, and certain shorter-lived assets may have different tax histories and different treatment when the property is sold. Years of depreciation, cost segregation, capital improvements, and the allocation of value among the assets can all affect the eventual tax calculation.

Understanding those numbers before the sale can also influence a much larger decision: whether the investor is comfortable recognizing the gain or would prefer to evaluate another 1031 exchange.

A structured planning discussion with the investor's CPA or tax advisor can help reconstruct the property's basis and depreciation history, estimate the potential tax exposure, and determine how those tax consequences should factor into the investor's broader real estate exit strategy.
