# Intentionally Defective Grantor Trust IDGT Real Estate: How to Transfer Appreciated Assets With Minimal Gift and Estate Tax

by [**Paulo Aguilar, CFA, CAIA**](https://blog.wealthstonegroup.com/insights/author/paulo-aguilar) on Oct 26, 2026

Real estate and business owners can spend decades building assets that have appreciated substantially in value. As their wealth grows, the planning question often changes from how to build the portfolio to how that wealth will eventually be [transferred to the next generation](https://www.wealthstonegroup.com/services/wealth-preservation).

An Intentionally Defective Grantor Trust, or IDGT, is one strategy that may allow an owner to transfer appreciating assets outside of their taxable estate while continuing to pay the income taxes associated with those assets. Despite the unusual name, the “defect” is intentional. The trust is generally structured so the grantor is treated as the owner for income-tax purposes while, if properly structured, the transferred assets may be outside the grantor's taxable estate.

That difference between income-tax and estate-tax treatment is what creates the planning opportunity.

> The purpose of an IDGT is not simply to move an asset into a trust. The opportunity is to move future appreciation to the next generation while the owner is still alive and able to plan the transfer.

## Why Would an Owner Consider an IDGT?

Consider a real estate owner who holds an interest in a portfolio worth several million dollars and expects that portfolio to continue appreciating.

If the assets remain in the owner's taxable estate, their future appreciation may increase the size of the estate. An IDGT can potentially shift some of that future growth to children or other beneficiaries before the owner's death.

Rather than simply giving the entire asset to the trust, one commonly used strategy is for the owner to sell the asset to the IDGT in exchange for a promissory note.

Because the trust is treated as owned by the grantor for federal income-tax purposes, a properly structured sale between the grantor and the grantor trust is generally disregarded for federal income-tax purposes. That means the sale itself generally does not trigger the same immediate capital-gains recognition that would occur in a conventional sale to an unrelated buyer.

The owner has effectively exchanged an appreciating asset for a note. If the asset subsequently grows faster than the cost of the note, that excess growth can accumulate for the trust beneficiaries rather than in the owner's estate.

## How a Saleto an IDGT Works

The mechanics are easier to understand when viewed as an exchange of assets.

Before the sale, the owner holds an appreciating real estate or business interest. After the sale, the IDGT owns that interest, while the owner holds a promissory note from the trust.

The note generally pays interest based on the applicable federal rate, or AFR, in effect when the transaction is structured. The trust can use income generated by the transferred asset to make the required note payments.

The planning benefit depends largely on what happens after the transfer. If the transferred asset appreciates and produces returns above the cost of servicing the note, that additional value can remain in the trust for the beneficiaries.

For this reason, an IDGT tends to be more compelling when the owner has an asset expected to appreciate meaningfully over time. Simply having a highly appreciated asset today does not necessarily make it an ideal candidate. The future growth potential is an important part of the analysis.

## Why Real Estate and Business Interests Can Fit the Strategy

Real estate owners frequently hold properties through LLCs or partnerships rather than owning each property individually. Depending on the circumstances, an ownership interest in one of those entities may be the asset transferred to the IDGT.

That can allow the underlying real estate to continue operating while future appreciation and distributions attributable to the transferred interest accrue to the trust.

The same concept can apply to closely held businesses. An owner who expects the business to grow substantially, or who is beginning a longer-term succession plan, may evaluate transferring an ownership interest before that future growth occurs.

Valuation becomes particularly important with interests in privately held businesses and real estate entities. Depending on the specific ownership rights and restrictions, a qualified appraisal may support valuation adjustments for factors such as lack of control or marketability. Those adjustments are highly fact-specific and should not be assumed simply because an interest is held through an LLC or partnership.

The broader objective is straightforward: establish the value of the interest being transferred today and potentially move future appreciation outside of the owner's estate.

> With an IDGT, the important question is not only what the asset is worth today. It is how much value you expect it to create after the transfer.

## The Grantor Continues Paying the Income Tax

There is another unusual feature of an IDGT that can make the strategy valuable over time.

Because the trust remains a grantor trust for income-tax purposes, the grantor generally reports the trust's taxable income on their own return. The IRS has ruled that the grantor's payment of the income tax attributable to grantor-trust income is generally not itself considered an additional gift to the beneficiaries.

Economically, that allows the trust assets to continue growing without being reduced by those income-tax payments while the grantor remains responsible for the tax.

But this feature also creates a real cash-flow consideration. If the trust produces substantial taxable income, the grantor needs sufficient resources outside the trust to pay the resulting tax liability.

The tax obligation should therefore be modeled as part of the strategy, not treated simply as another benefit.

## What Are the Trade-Offs?

An IDGT is an irrevocable estate-planning strategy that requires careful legal, tax, valuation, and cash-flow planning.

The economics depend heavily on the performance of the transferred asset. If the asset does not appreciate sufficiently relative to the note obligations, the amount of wealth ultimately shifted to beneficiaries may be substantially smaller than anticipated.

The structure of the trust itself also matters. The provisions that create grantor-trust status must be coordinated with the estate-planning objective. Even tax-reimbursement provisions can affect estate-tax treatment depending on how they are drafted.

Owners should also consider the income-tax basis consequences of transferring appreciated assets outside of the estate. Estate-tax savings should not be evaluated in isolation from the potential income-tax consequences to beneficiaries.

This is why an IDGT should be evaluated as part of the owner's broader estate and financial plan rather than as a standalone tax strategy.

## How to Choose the Right Approach for Your Situation

The starting question is not simply whether an owner has appreciated real estate or a successful business.

The more useful questions are whether the owner's estate is large enough for estate-tax planning to matter, whether the asset is expected to appreciate meaningfully from its current value, whether it can generate sufficient cash flow to support the structure, and whether the owner has enough liquidity outside the trust to meet their own financial and tax obligations.

Those considerations should then be weighed against other estate-planning alternatives and the owner's goals for control, income, family succession, and future liquidity.

## Conclusion

An IDGT can potentially allow a real estate or business owner to shift future appreciation to the next generation while retaining responsibility for the income taxes associated with the transferred assets.

Its planning value comes from the interaction of several features: the grantor-trust income-tax treatment, the sale of an appreciating asset in exchange for a note, and the potential for future growth to accumulate outside of the grantor's taxable estate.

But those benefits depend on proper structuring, realistic assumptions about the asset's future performance, and careful consideration of the owner's broader estate and income-tax position.

A structured planning discussion with experienced estate-planning counsel and tax advisors can help determine whether an IDGT fits the owner's assets, family objectives, cash-flow needs, and broader wealth-transfer strategy.
