# Cost Segregation and Bonus Depreciation: When Accelerating Real Estate Deductions Makes Sense

by [**Paulo Aguilar, CFA, CAIA**](https://blog.wealthstonegroup.com/insights/author/paulo-aguilar) on Oct 19, 2026

Real estate investors often think of depreciation as a relatively simple calculation: buy a rental property and deduct the cost of the building gradually over many years. Cost segregation can significantly change the timing of those deductions.

By identifying components of a property that qualify for shorter depreciation periods, a cost segregation study can accelerate deductions that otherwise might be spread over decades. When those components also qualify for bonus depreciation, the result can be a significantly larger deduction in the first year and, depending on the investor's tax situation, a lower current tax liability.

The important distinction is that a larger deduction does not automatically translate into an equal tax benefit. Whether cost segregation makes sense depends on the investor's ability to use those deductions, how long the property is expected to be held, and how the strategy fits into the property's eventual exit.

> Cost segregation does not create more investment value simply because it creates a larger deduction today. The benefit comes from accelerating deductions into years when they are particularly valuable to the investor.

## What Does aCost Segregation Study Actually Do?

Residential rental buildings are generally depreciated over 27.5 years, while nonresidential real property is generally depreciated over 39 years. But not everything purchased as part of a real estate acquisition necessarily belongs in those categories.

A property includes many different components. Certain fixtures, equipment, finishes and other personal property may qualify for shorter recovery periods. Certain exterior improvements, such as parking areas, landscaping and sidewalks, may also have shorter depreciable lives.

A cost segregation study analyzes the property and allocates portions of its depreciable basis among the appropriate asset classifications.

The result is primarily a change in timing. Instead of waiting decades to claim some of those deductions, the investor may be able to recognize them much earlier.

Cost segregation can also potentially be performed on properties acquired in prior years. Depending on the circumstances, a taxpayer may be able to make an accounting-method change and claim depreciation that should have been taken previously. That is an area to evaluate directly with a CPA and qualified cost segregation professional.

## Why Bonus Depreciation Makes Cost Segregation More Powerful

[Cost segregation](https://www.wealthstonegroup.com/services/tax-mitigation) becomes particularly relevant when combined with bonus depreciation.

The One Big Beautiful Bill Act (OBBBA) made 100% bonus depreciation permanent for qualifying property acquired after January 19, 2025, replacing the phase-down that had been scheduled under prior law. This generally includes eligible property with a recovery period of 20 years or less.

That means certain shorter-lived components identified through a cost segregation study may potentially be fully deducted in the year they are placed in service rather than depreciated gradually over five, seven, or fifteen years. The permanent return of 100% bonus depreciation makes cost segregation particularly relevant for investors acquiring or improving real estate because there is no longer a scheduled reduction in the bonus depreciation percentage under current law.

The building itself does not suddenly become fully deductible. The strategy works by identifying the portions of the investment that legitimately fall into shorter-lived asset categories that may qualify for bonus depreciation.

For commercial property owners, certain Qualified Improvement Property, or QIP, may also qualify for accelerated depreciation treatment. This can make the analysis relevant not only when acquiring a property but also when making substantial improvements to an existing commercial building.

## A Large DeductionIs Only Valuable If You Can Use It

This is where cost segregation becomes more individualized.

Rental real estate losses are generally subject to passive activity rules. An investor could generate a significant depreciation deduction and still be unable to use all of that loss immediately against unrelated income.

Real Estate Professional status can materially change the analysis, but qualifying as a Real Estate Professional alone is not necessarily enough. Material participation and other tax rules can also affect whether losses are treated as passive or nonpassive.

Short-term rentals can present another set of rules depending on the property's average rental period and the investor's level of participation.

The important point is that the tax deduction shown in a cost segregation study should not automatically be treated as the investor's immediate tax savings.

> The question is not how large a depreciation deduction a study can produce. It is how much of that deduction you can use, when you can use it, and what that timing is worth to you.

## Think About the ExitBefore Accelerating the Deduction

Accelerated depreciation is largely a timing strategy, which means the analysis should not end with the current year's tax return.

Depreciation reduces the tax basis in the property and its components. When those assets are eventually sold, prior depreciation can affect the amount and character of the gain recognized.

That does not make accelerated depreciation unattractive. Receiving a deduction today and investing or using the resulting tax savings for many years can have meaningful economic value.

But the holding period matters.

An investor expecting to own a property for a long time may view the benefit differently from someone expecting to sell in two years. A future 1031 exchange, the investor's expected tax position at disposition, and the broader portfolio strategy can also affect the analysis.

Cost segregation should therefore be evaluated as part of the property's full investment lifecycle rather than as a one-year tax decision.

## How to Choose the Right Approach for Your Situation

The starting point is not simply whether the property qualifies for cost segregation. Many properties will.

The better questions are whether the accelerated deductions are meaningful, whether the investor can use them, how long the property is expected to be held, and what the likely exit strategy looks like.

The cost of the study also needs to be weighed against the expected tax benefit. A larger acquisition or significant renovation may produce a compelling opportunity, while a smaller property with limited depreciable basis may not justify the additional complexity.

The investor's CPA should ultimately model the expected deductions and determine how they interact with passive activity rules, other income, existing suspended losses, and the investor's broader tax position.

## Conclusion

Cost segregation can accelerate depreciation by separating qualifying components of a real estate investment from the building's longer depreciation schedule. With 100% bonus depreciation available for certain qualifying property under current law, the potential first-year deduction can be significant.

But a larger deduction does not automatically mean a better strategy.

The value depends on whether the investor can use the deduction, when the tax benefit is received, how long the property will be held, and what happens when the investment is eventually sold.

A structured planning discussion with the investor's financial and tax professionals can evaluate cost segregation in the context of the property's expected cash flow, holding period, exit strategy, and the investor's broader tax position before determining whether accelerating depreciation makes sense.
